K: Monetary policy refers to actions taken by a country's Central Bank to influence the
supply of money and the general rate of interest in the economy.
A: The institution responsible is the Central Bank (e.g., the Bank of England), which
typically sets the benchmark or base interest rate.
● K: Lowering interest rates is an expansionary monetary policy aimed at increasing
Aggregate Demand (AD).
● A: The cost of borrowing for firms and consumers falls, encouraging them to take out
more loans for investment (I) and consumption (C).
● An: The reward for saving falls, encouraging consumers to reduce their savings and
increase spending (C) instead.
● An: The combined effect is a rise in Aggregate Demand (AD), leading to higher output
and lower unemployment in the short run.
● E: Firms will also increase Investment (I) as borrowing is cheaper and the expected
return on projects is higher.
P1: Lack of Effectiveness in Deep Recession
○ K: When an economy is in a deep recession, business and consumer
confidence may be extremely low.
○ An: Even if interest rates are lowered significantly, firms and consumers may
refuse to borrow or spend (liquidity trap), rendering the policy ineffective.
P2: Time Lags and Imprecision
○ K: There is a significant and variable time lag (e.g., 12 to 18 months) between
changing the interest rate and seeing the full effect on inflation or growth.
○ An: This makes the policy difficult to time precisely, potentially causing a policy to
have an effect only after the economic problem has already corrected itself.
P3: Impact on Exchange Rate and Debt
○ K: Changing interest rates also affects the exchange rate and the position of
borrowers/savers.
○ An: Raising rates to fight inflation may attract foreign capital, causing the
exchange rate to appreciate, harming the export industry.
EVALUATION:
○ Monetary policy is highly effective at controlling demand-pull inflation during a
boom because raising rates immediately impacts borrowing costs. However, it is
a weak tool for fighting a recession unless supported by fiscal or supply-side
policies.
